NEW YORK (Reuters) - Knight Capital Group (KCG) is closer to accepting Nasdaq OMX Group's (NDAQ) repayment plan for firms that lost money due to Facebook's (FB.O) bungled initial public offering, but still has some concerns, a source familiar with the company's thinking said on Tuesday.
Nasdaq on Friday boosted the amount of its payback fund to $62 million in cash from an earlier $40 million proposal made up mostly of trading rebates. It also said it would reimburse a broader range of investor losses.
"Nasdaq has moved in the right direction with this," the source said.
Market makers, which facilitate trades for brokers and ensure liquidity, lost upward of $200 million in the $16 billion IPO on May 18, as technical glitches on Nasdaq's systems delayed the offering. Many investors were then left in the dark for more than two hours as to whether their orders had gone through.
Knight is one of the top four retail market makers in the Facebook IPO, along with UBS (UBSN.VX), Citigroup's (NYS:C) Automated Trading Desk and Citadel Securities.
Knight would rather see a larger payout, but accepts the need to compromise and supports the idea of an all-cash payment, the source said.
But the company is still grappling with another aspect of the plan, filed with the U.S. Securities and Exchange Commission late Friday, which would require firms that sign on to waive their right to take legal action against the exchange over the IPO, the source added.
Knight Chief Executive Tom Joyce had been a vocal critic of the earlier proposal, calling it "underwhelming at best."
Knight reported its earnings on July 18, detailing its $35.4 million in losses associated with the Facebook IPO problems.
A Knight spokeswoman declined to comment on Tuesday.
Liabilities at U.S. exchanges are capped in most instances. Nasdaq's cap is $3 million and the plan filed with the SEC is meant to increase that in this specific instance. But a legal source told Reuters a firm could sue in the case of gross negligence.
Nasdaq, which reports its second-quarter results on Wednesday, had no comment.
Representatives for Citadel and Citi also had no comment.
Unconfirmed reports have said that UBS may have lost much more than earlier thought due to the IPO, up to $350 million. A spokeswoman for UBS was not immediately available.
During the chaotic hours after Facebook debuted, market makers say they tried in vain to reach contacts at Nasdaq to find out about their positions in Facebook. They were also calling the SEC to make sure the regulator understood the gravity of the situation.
Regulators are now investigating the matter.
In its SEC filing, Nasdaq stood by its decision not to halt the most anticipated IPO in years.
The source said Knight would likely file a comment letter with the SEC at some point in the next several days.
The rule has not yet been published by the SEC. Once it is filed, there is a 21-day comment period.

The results "point to a disappointing deterioration in the profitability of the business," it says in lowering its rating to market perform, reducing EPS estimates and dropping its price target another $2, to $12. "The benefits of diversification weren't nearly as apparent in 2Q as in 1Q and we see lower probability of earnings upside surprise outside of a broader market recovery in the coming quarters," adds KBW. Nasdaq farce forced brokers to fill trades from own books

June 15 (IFR) - Much of the losses sustained by banks and brokers involved in the chaotic first-day's trading in Facebook (FB) stock were the result of market-makers filling orders from clients from their own books because they were unable to communicate properly with Nasdaq.
Reports suggest that losses from trading in Facebook (FB) shares on its stock exchange debut could reach close to US$500m. UBS is reported to have lost US$350m, although the bank will not confirm the magnitude of its losses, and the combined losses at Knight Capital (KCG), Citadel and Citigroup (C) are believed to be close to US$100m.
Traders said the losses came about because trading desks, inundated by orders from investors but unable to secure efficient and timely executions via the exchange, chose to maintain essential relationships with large institutional customers and expose their own books by executing with clients.
Under normal circumstances, most trades coming from big institutions are done with the bank concerned taking no risk because it acts as a middleman, trading on the exchange on the client's behalf and charging a commission.
On that day, however, the circumstances were far from normal. Because Nasdaq's trading systems were misfiring, banks were not receiving confirmations that orders sent to the exchange had been received and executed.
In fact, it was not until 1.50 EST that the logjam of executions and order-confirmations was cleared and the exchange could be relied on.
Up to that point, market-makers had a choice of either refusing orders from clients (some smaller operations did so, traders said), or executing anyway and taking the risk on their own books.
One month on from the debacle, a trader at one Nasdaq member firm struggled to conceal his anger.
"Customers and sales-traders were screaming for fills - what was I supposed to do? We had to give fills off the book," the trader said, meaning that he filled orders against his firm's own trading book, rather than executing the trade on the exchange. This resulted in his firm sustaining losses.
"We were completely stuffed," he added.
The losses arose for two reasons. First, due to the difficulty in accurately controlling the size of accumulated positions in the chaotic conditions, traders were unwinding positions many minutes after taking them on, into a market that had moved significantly.
Second, the selling pressure increased as the day progressed as investors gave up on a first-day "pop" and market-makers found themselves sitting on considerable quantities of Facebook (FB) shares. This resulted in traders selling large numbers of shares once normal trading resumed after 1.50pm.
HARD TO EXPLAIN
Nonetheless, the large losses that had reportedly been racked up remain hard to explain. As stabilisation agent, Morgan Stanley was providing support at the US$38 issue price, meaning that the most firms could lose that day per share was the difference between the prices they paid and US$38 (not counting fees and commissions).
Given that the stock did not trade higher than US$45, that would mean market-makers would have had to have traded hundreds of millions of shares to build losses of over US$450m.
The volume on the debut was 580.6m shares. One possible explanation is that the brokers did not offload their entire positions on the day of the debut, hoping for a rebound in the share price. By the third trading day, the shares closed at just US$31.
Nasdaq is unmoved by the complaints of banks and brokers and has said it will only compensate those who sustained losses because of problems in the opening auction. It estimates that compensation will amount to US$40m.
A Nasdaq spokesman said the exchange would not compensate firms for "losses that resulted from affirmative decisions by members" or in other words, market-making.
Nonetheless, the brokers that were hit by losses are likely to pursue legal action. They will argue that they called on Nasdaq to halt trading when it became clear the problems were seriously having an impact on their ability to do business, but the exchange told them that the stock was trading normally.
A UBS statement acknowledged that the bank had sustained losses - though it refused to indicate how much - and that a month on, "we are continuing to consider avenues to recover our losses in this matter, but have not yet taken legal action".

Knight Capital Group Inc. (KCG) may suffer pre-tax losses of up to $35 million linked to its trading in Friday's glitch-ridden initial public offering of Facebook Inc. (FB) on the Nasdaq Stock Market, the company disclosed Wednesday. The market-making firm is "evaluating all remedies available under law," according to a regulatory filing, as it seeks to recover losses and has submitted documents to Nasdaq OMX Group Inc. (NDAQ), which plans to pay back some losses related to the IPO. "There are no assurances that the company will be able to recover any of its losses resulting from the numerous issues and problems at NASDAQ relating to the trading of Facebook," officials with Knight wrote in the filing. "As a result of this loss, the Company's second quarter results of operations will be adversely impacted." Knight, based in Jersey City, N.J., is among the biggest market-makers on U.S. stock exchanges and a major handler of stock orders from retail investors, which discount brokerage firms route to Knight.

Knight Capital Group, Inc. (collectively with its subsidiaries, "Knight" or the "Company") is a global financial services firm that provides access to the capital markets across multiple asset classes to a broad network of clients, including broker-dealers, institutions and corporations. The Company seeks to continually apply its expertise and innovation to the market making and trading process to build lasting client relationships through consistent performance and superior client service. The Company has four operating segments: (i) Market Making, (ii) Institutional Sales and Trading, (iii) Electronic Execution Services and (iv) Corporate and Other.
Market Making
The Market Making segment principally consists of market making in global equities and listed domestic options. As a market maker, the Company commits capital for trade executions by offering to buy securities from, or sell securities to, institutions and broker-dealers. The Market Making segment primarily includes client, and to a lesser extent, non-client electronic market making activities in which the Company operates as a market maker in equity securities quoted and traded on the Nasdaq Stock Market; the over-the-counter ("OTC") market for New York Stock Exchange ("NYSE"), NYSE Amex Equities ("NYSE Amex"), NYSE Arca listed securities; and several European exchanges. As a complement to electronic market making, the Company's cash trading business handles specialized orders and also transacts on the OTC Bulletin Board, the OTC Pink Markets and the Alternative Investment Market ("AIM") of the London Stock Exchange. The segment provides trade executions as an equities Designated Market Maker ("DMM") on the NYSE and NYSE Amex. The Market Making segment also includes the Company's option market making business which trades on substantially all domestic electronic exchanges.
Institutional Sales and Trading
The Institutional Sales and Trading segment includes global equity, exchange traded funds ("ETFs"), and fixed income sales; reverse mortgage origination and securitization; capital markets; and asset management activities. The primary business of the Institutional Sales and Trading segment is to execute and facilitate equities, ETFs and fixed income transactions as an agent on behalf of institutional clients, and commits capital on behalf of clients when needed. This is predominantly a full-service execution business, in which much of the interaction is based on the Company's client relationships. This segment also facilitates client orders through program and block trades and riskless principal trades and provides capital markets services, including equity and debt private placement.
Electronic Execution Services
The Electronic Execution Services segment offers access via its electronic agency-based platforms to markets and self-directed trading in equities, options, fixed income, foreign exchange and futures. In contrast to Market Making, the businesses within this segment generally do not act as a principal to transactions that are executed and generally earn commissions for acting as an agent between the principals to the trade.
Corporate and Other
The Corporate and Other segment invests in strategic financial services-oriented opportunities, allocates, deploys and monitors all capital, and maintains corporate overhead expenses and all other income and expenses that are not attributable to the other segments. The Corporate and Other segment houses functions that support the Company's other segments such as self-clearing services, including stock lending activities.
Discontinued Operations
Discontinued operations comprises costs associated with shutting down the Company's former Deephaven Capital Management business which was discontinued in 2009.
