Chinese Rocket Stocks Part II

When Baidu (BIDU) took off on one of its runs early last month, the stock surge prompted me to write a column about Chinese Rocket Stocks.


At the time, Baidu's ascent was pegged to the release of a new online video game from Shanda Interactive (SNDA) . Did the reactive stock move make sense? Not necessarily. Baidu was hard to value at 60 times earnings.

Since that time, however, some things have changed. Baidu just a week ago announced that its second-quarter earnings and sales more than doubled, sending shares to another all-time high. Also, Citi Investment Research upgraded its rating of the stock to buy from hold and increased its price target to $250 from $218. Clearly, many believe these stocks are solid places to park your cash.

Still, investors are nervous about putting money in Chinese stocks. They are worried about bubbles. They are worried about China's government. They are worried about corruption. In other words, these companies that are spinning off a ton of cash and that sport excellent balance sheets and great growth prospects also have a solid of wall of worry built in.

That's why, in an effort to continue our earlier work, I set up a new list on Stockpickr.com, the Chinese Rocket Stocks Part II.

This time I took a look at some risky small-cap stocks as well as some more solid telecom plays, all of which are pegged off of China's growth. We tend to look at companies that have great growth, real earnings and business models that make sense.

Here are three of the stocks I found.

First up is CDC (CHINA) . This company runs China.com and sells enterprise software to companies in China as well as online games. The company has $247 million in cash on a $961 million market cap.

Analysts expect earnings to climb to 57 cents a share in 2008 from 43 cents a share in 2007, giving it a forward price-to-earnings ratio of 14, despite 30% growth. The company has met or beaten estimates four quarters in a row. Brean Murray just a week ago initiated coverage with a buy rating.

Next on the list is China Mobile (CHL) , the largest mobile operator in the world's largest market.

It is appearing more and more likely that this telecom giant's competition will have a hard time catching up considering the dominant market share on top of the fact that the company has announced plans to focus more resources on 4G wireless technologies.

The stock trades for just 10 times cash flows and has a stellar balance sheet of $20 billion of cash and only $4 billion in debt. I'm not sure how this plays out for the Chinese telecom market, but it has been a nice story year to date -- up more than 35% -- and should continue to be so.

CDC Corp. Agrees To Sell Ion Global Unit To Aegis Group; Terms Undisclosed - Quick Facts [CHINA]

8/2/2007 6:45:29 AM CDC Corp. (CHINA) on Thursday said it entered a definitive agreement to sell Ion Global, its interactive marketing services group, to Aegis Group plc., the London-listed media communications and market research group. Terms of the deal were not disclosed.

Upon completion of the deal, Ion Global would become part of Isobar, Aegis's global digital agency network.

Chinese Internet content company CDC Corp. (NasdaqGM: CHINA - News) has been upgraded to a Buy from a Hold by Zacks senior Chinese market analyst Paul Cheung, CFA. Here\'s why:

quot;CDC\'s revenue for the first quarter of 2007 increased 41.4% year-over-year, and EPS [earnings per share] exceeded market consensus estimates. CDC is well positioned to leverage the growth opportunities in small-to-medium business enterprise software market and China\'s online game market.

quot;In addition, its stock trades at a lower valuation than its peers. Overall, we don\'t think its current stock price fully reflects the company\'s intrinsic value. Therefore, we are upgrading our Hold rating on CDC shares to a Buy rating.

quot;Based on our estimate for fiscal year 2007 earnings per share, the stock is trading at 18.3x, which is much lower than the industry mean. Based on our estimate for fiscal year 2008 earnings per ADS [American Depositary Share], the stock is trading at 14.3x, which is also much lower than the industry mean. Using a P/E [price-to-earnings] multiple of 18.0x our fiscal year 2008 earnings per ADS estimate of $0.57 yields a target price of $10.25, which can reflect company\'s great growth prospects, in our view.quot;

BEIJING--(BUSINESS WIRE)--CDC Games, a business unit of CDC Corporation (NASDAQ: CHINA - News) and pioneer of the "free-to-play, pay for merchandise" model for online games in China, announced today that it has entered into an agreement with Xiakexing Network Technologies Co, Ltd. ("XNet"), to invest in the company through the CDC Games Studio program. XNet is a leading China-based developer of online games and innovative games technologies. The investment in XNet is structured in multiple tranches with the valuation at each tranche based on the achievement of certain milestones. CDC Games will have exclusive global distribution rights for all games developed by XNet and Peter Yip, CEO of CDC Games, will serve on the board of directors of XNet upon closing of the investment. The investment by CDC Games is subject to the successful completion of customary due diligence and final documentation.


The founder of XNet, Shawn Dong, brings a solid track record of games development and publishing, as well as pioneering games technologies, to CDC Games. Dong and XNet were selected by the Beijing government to create a Virtual Olympic Museum, a key digital project for 2008 Beijing Olympic Games using 3D virtual reality online technology. They are also creating 3D simulation software for the opening and closing ceremonies of the Beijing Olympics, as well as developing a set of 3D online game engines and tools for the National Online Game Development Platform sponsored by the Ministry of Information Industry. CDC Games will serve as the global publishing platform for these online games being developed for the Beijing Olympic Games in 2008.

Dong is well known in the online gaming industry for his entrepreneurial and pioneering work in 3D graphics and online games. Dong's accomplishments include the development and commercialization of the XNet 3D online game engine; invention of a new business model, Game 2.0; and invention of the gyro-air-mouse-powered online sports game in 2007. He also led the development of the XKX MUD game, the first Chinese Multi-User Dungeon (MUD) game in the world.

Earlier in his career, Dong was a senior software engineer for Actuate Software, a leading business intelligence, analytics and reporting provider, where he received the Distinguished Performance Award. He earned a Master of Science degree in computer science from Stanford University, as well as a Master of Science in engineering from Shanghai Tongji University.

Through its participation in the CDC Games Studio program, XNet will develop and publish new games in partnership with CDC Games. XNet is the fourth CDC Games investment, in addition to Gorilla Banana, Mgame and Auran.

The CDC Games Studio program enables the company to establish strategic relationships with selected games development partners to accelerate the development of new, original online games for China and other targeted global geographies.
