Dear Shareholders:

Over the past two months since our last shareholder update we have continued to make progress on a number of fronts.

SOUTH AMERICA

South America presents an incredible opportunity for our AOT technology. Crude oils throughout this region tend to be very heavy and are ideal candidates for AOT viscosity reduction. In March, we had the opportunity to test a set of oil samples from a prospective customer in this region. As expected, these samples were heavy crudes (~API 15°) with high levels of asphaltene and paraffin. The results of the Temple University laboratory tests on these oil samples are some of the best we have seen to date both in terms of viscosity reduction and the lasting duration of the effects of AOT. Tested across a range of operating temperatures, AOT reduced viscosity of these samples by 50% or more, with viscosity reduction lasting more than 100 hours. Applying laboratory results to detailed characteristics of this customer’s pipeline at a site under consideration for AOT deployment indicates AOT has the potential to increase flow rates and capacity of this pipeline by 30% to 40%.

In April, we entered into a non-binding letter of intent with a second South American oil company to test crude oil samples and, subject to laboratory results, negotiate and execute binding demonstration project agreements. This customer operates capacity-constrained pipelines, producing very heavy crudes (~API 8°) with high levels of asphaltene, and is currently relying on a combination of heat and diluent techniques to maintain production. Based on laboratory tests on similar crude oil samples, AOT should have a significant impact. They have expressed great interest in utilizing AOT to optimize production, increase efficiency, and boost revenue. Crude oils samples are being collected now and will be shipped to Temple University for testing in the very near future.

At the beginning of May, I travelled with Shannon Rasmussen, our VP of Engineering, to meet with these two customers, continuing discussions from our previous trip to further specify and identify potential AOT demonstration sites. Based on information gathered, we are now working with the customers’ engineers on detailed analysis of likely locations to determine final site viability and configurations.

While in South America, we had a follow-up meeting with a third crude oil company to discuss candidate demonstration sites, and introductory meetings with four additional companies in two of South America’s largest oil-producing countries. Each of these companies expressed continued interest in our AOT technology as a means to optimize production and transportation. These countries have immense heavy oil reserves and at today’s crude oil prices, production and revenue escalation is a top priority in both private and government sectors. We are also in discussions regarding non-pipeline applications including super tanker ship and semi-tanker loading and unloading facilities, presenting market expansion opportunities for QS Energy and our AOT technology.

ASIA

We are advancing on a potential demonstration project with an Asian oil company as discussed in our shareholder update letter dated March 19, 2018. There have been some delays due to management changes at the Asian oil company which have specifically delayed the site location process. Though delayed, this project is proceeding, targeting demonstration project operations before year end.

Canadian Grants

We recently applied for federal and provincial grants in Canada related to pipeline efficiency and GHG emissions reductions programs. Our goal with this project is to supply partial funding of a demonstration project at a Canadian partner site, providing white paper data in support of commercialization and industry acceptance. We are very early in this process, but I am happy to report we did make the first cut as one of 400 out of approximately 800 applicants chosen for further consideration. Over the next few months, the top 100 applicants will be selected and asked to present detailed project submissions for final consideration.

We are continuing to make progress on our 2018 targets for the installation and operation of one or more demonstration projects, with four customers at the site-location phase. In addition, we have begun to build supplemental relationships outside of the midstream market, with gaining interest in trucking and ocean shipping. I would like to update you on progress we've made since my previous shareholder update letter. In January, I described three prospective customers considering AOT pilot programs. I am excited to report the first of these three potential pilots has received preliminary approval and has moved from concept to planning phase, targeting pilot installation in July 2018. We are now working diligently to finalize project details and definitive documents. Although we've been asked to keep project details confidential at this time, I can tell you the overseas pipeline site under consideration transports very heavy crudes and is highly dependent on diluents to meet viscosity requirements. This project presents an excellent opportunity to showcase both financial and operational benefits of AOT. Once plans and definitive documents are finalized, we will provide project details. Moving forward, the project is expected to provide valuable operational data to demonstrate value and efficacy to the market, and upon successful pilot operations, the operator is well positioned to benefit from system-wide adoption of AOT and could have high demand for our technology.

We are continuing to make progress on two additional pilot programs as described in my January letter. Temple University is in the process of completing tests on oil samples provided by these prospective customers, and we expect final reports before the end of the month. We plan on meeting with these companies in the next 2-3 weeks to work on finalizing project details with the intention of executing an LOI for at least one more pilot program in 2018.

As we continue to work with these and other companies, we see growing interest and enthusiasm in our AOT product line. We are excited to see the AOT in the field operating without the tight constraints of previous non-disclosure agreements. All of them are investing their own money in QSEP. While NDA's may prevent them from talking about the specifics of any particular corporate relationships, this is a powerful alternative way to express just how confident they are in QSEP's immediate future.

I've emphasized the word immediate because I think the motivation for early conversion of 10 year stock options is based on a strong belief that the stock will be going substantially higher in the near term. This early conversion will reduce the future tax burden substantially if that were to occur (long term capital gain instead of ordinary income).

The "bargain element" of a stock option is taxed as ordinary income while the remaining gain is taxed at the lower capital gains rate. Exercise of a stock option while the underlying security price is low insures that the "bargain element" will also be low allowing for the best tax outcome (the bargain element is the difference between the price at the time of exercise and the grant price). For the owner of a QSEP stock option it requires a very powerful incentive to give up a 10 year "free look". A savvy investor would hold onto a stock option as long as possible, exercising and putting up money only at a time when the outlook was so positive that it is likely to move the stock substantially higher. Anybody exercising their stock options today must feel now is that time.

I am pleased to share this update with everyone on behalf of QS Energy. As most of you are aware, I have been on the job now for 7 months, having taken the helm at QS Energy in April. This letter underscores my enthusiasm about important progress we've made on multiple fronts over this short period of time, including a revamp of our go-to-market strategy with AOT; added depth of our leadership team and board; growing domestic and international interest in our technology; and the confidence and support of our shareholders in the Company's long-term product and financial strategies as demonstrated in our recent consent vote. Each element in this mix is crucial to QS Energy's future growth and success.

Revised go-to-market strategy: "eDiluent"
Our team continues to see increasing demand in the oil industry for new means of achieving viscosity reduction. Oil companies today often dilute heavy crudes by more than 25%, incurring considerable direct and indirect costs of adding condensate or other diluent, along with pipeline tariffs to transport diluent combined with heavy crude, while potentially degrading the market value of the final diluted product. Our AOT technology addresses this demand, and we've made some important changes in our business model to take advantage of this market opportunity.

In essence, using our AOT solid-state technology to reduce viscosity provides an electronic form of diluent -- a service we call "eDiluent" (trademark pending). Priced at a fraction of the cost of diluent replaced through AOT viscosity reduction, eDiluent can be a true win-win, with midstream operators positioned to upsell eDiluent as a premium service, while upstream producers enjoy reduced reliance on diluents, increased delivery volumes, decreased transport tariffs, and increased market value of their delivered product. This comes with ancillary benefits of AOT operations, such as improved vapor pressure and reduced off-gassing, pipeline pressure-drop reduction, elimination of bottlenecks, increased pipeline capacity, and reduced downtime.

Having received strong initial interest in our eDiluent concept, we are now working with select midstream companies to develop, install, and operate short-term demonstration projects. As currently proposed, equipment for these demonstration projects would be provided at no cost. Once cost savings have been established, we intend to initiate long-term leases with recurring eDiluent service fees at the demonstration site, and look to install additional AOT equipment throughout customer operations.

We are encouraged by both domestic and international opportunities. In October, we completed laboratory testing at Temple University on crude oil samples provided by a prospective customer from the Middle East, and are now preparing to run laboratory tests on a crude oil sample recently provided by a U.S. midstream oil company. Shannon Rasmussen, our VP of Engineering, and I will be traveling in early November to meet with 7-8 prospective customers in three South American countries that transport heavy crudes and are highly reliant on naphtha, a very expensive source of diluent. In Peru and Ecuador, we will be visiting two on-site oilfield operations performing feasibility studies. We are also advancing our discussions with companies in Europe and China.

Value Engineering
Last year, the Company began a value engineering program to develop and implement design improvements based on lessons learned in field tests under commercial operating conditions. As reported in February 2016, our initial value engineering efforts improved measured electrical impedance by a factor of two orders of magnitude. These design changes increased system efficiency while widening the scope of feedstocks we can treat to include certain electronically-conductive crudes. These results were supported by field tests performed on a condensate pipeline in 2016.

Since joining QS Energy in July, Mr. Rasmussen has reinvigorated our value engineering efforts with three goals in mind: to decrease cost-of-goods; decrease supply chain fabrication time; and widen our product line to meet the conditions and constraints specified by prospective customers. As a result, we are anticipating a 30%-40% reduction in cost-of-goods and a 30% decrease in production time. Mr. Rasmussen is in the process of expanding our product line to include Upstream AOT -- designed to operate in the upstream and gathering market, and meet specific requirements of prospective customers in South America; and AOT XL -- a design initiated several months ago with four times the capacity of our standard Midstream AOT, designed to meet demands of very high-volume operations and space-constrained operations such as an off-shore oil platform.

Expanded equity structure to drive growth
I'd like to thank our shareholders for your support and actions on our recent consent vote, approving our plan to authorize an additional 200 million shares of common stock and create a new class of preferred stock of 100 million additional shares. This expanded equity base provides a critical new foundation we plan to leverage in our efforts to accelerate market adoption of our AOT technologies and build upon our revised business.

Key to accelerated market adoption is our planned roll-out of a hybrid lease/eDiluent service model, designed to reduce customer cost-of-deployment, while providing long-term recurring revenues for the Company. We recognize that an equipment lease strategy comes with increased capital requirements. This was one of the primary reasons for asking our shareholders to authorize the issuance of preferred stock. Our goal now is to use this combined preferred/common structure to fund our final push into the commercial markets while minimizing shareholder dilution. In particular, we would like to use preferred shares to provide initiative-based funding, such as building equipment to be leased into the market. We have started conversations with institutional investors and others to fund QS Energy's market strategy moving forward, and to build up inventory to deploy in the field, domestically and internationally.
