Very interesting questions I will try to answer them in turn:-

1) Market Makers can legally naked short sell but they do have to buy to cover.
2) It may seem like I'm picking on Knight but they do have the highest volume and the financial information is public knowledge - Now it may be because they have huge volume because they work on a skinny margin and they could be totally clean.
3) I have absolutely no idea of Knights short position on Unico as at 31st December 2005.
4) If a short squeeze occurs there will be a price spike (IMO)
5) You should be insured against any naked short going bankrupt, your brokers should have this in place I think.
