It's very simple...

The "short interest" refers to the part of the leg of the trade that happens when someone buys or sells a stock.

As a lot of the times when an investor buys or sells the shares the MM or BD they are going through may not have all the shares or can not complete the trade.

Since the MM's may have a "short" supply of shares, they then basically say they are "short" some shares.

The trade usually takes T+3 days to settle. During that time if any shares ARE shorted, they THEN go to the REG SHO and show up on the bi-monthly short interest report.
