During the past quarter, the Company has re-designed its distribution network so that it now makes use of seven United States Postal Service ("USPS") centers located in California
(2), Florida, Maryland, Massachusetts, Texas, and Washington. These USPS postal drop centers, which have been developed with the cooperation of the United States Postal Service, are strategically located to service the subscriber base in each of their respective regions. There are two warehousing centers located in Colorado and Kentucky that house the inventory of video games and DVD titles for shipment. During the previous quarter, this system underwent testing and the distribution network achieved its goals of 100% order fulfillment on a daily basis, 100% processing of returned mailers on a daily basis and overall success upgrading the integrity and rental ability of the inventory. The results of this re-design have allowed the Company to reduce its employees by 31 and reduce related warehouse expenses.

NEW YORK — Movie Gallery (MOVI) executives return from the July Fourth holiday looking to close many of its 4,600 Movie Gallery, Hollywood Video and Game Crazy stores, put the entire company up for sale, or both after the No. 2 video rental chain failed to meet performance requirements set by its lenders.
The 2,027 Hollywood Video stores appear most vulnerable. The majority compete with Blockbuster (BBI) in urban or suburban markets with high costs.
"Blockbuster will benefit from the store closings," says Sterne Agee analyst Arvind Bhatia. By contrast, Movie Gallery is "in smaller markets without much competition."
The company said this week that it is considering those and other options as it grapples with surprisingly weak video rentals. The disclosure sent its shares in a free fall of 65% to 66 cents on Tuesday.
While the year started strong, since March the company has "experienced a sharp decline in our rental business," CEO Joe Malugen said in a statement.

Industrywide video store rentals fell 13.1% in the first half of 2007 vs. the period in 2006, rival Blockbuster told its lenders last week.
The business could improve in the current quarter: Movies being released on DVD — including 300 and Blades of Glory — generated 14% more in theaters than movies released in the third quarter last year, according to Research Associates analyst Marla Backer.
But Movie Gallery is also contending with Netflix's (NFLX) and Blockbuster's growing online businesses.
Blockbuster's Total Access plan, which services online customers by mail and also lets them trade DVDs at stores, "is hurting Netflix, but it's also hurting a lot of Hollywood Video stores," says Backer, who downgraded Movie Gallery from hold to sell.
Movie Gallery has struggled since 2005, when it paid $862 million for the parent of Hollywood Video and assumed $385 million in debt. Bhatia expects Movie Gallery to lose $38.3 million on revenue of $2.4 billion in 2007.
Movie Gallery says it can continue to operate "without interruption" but is asking lenders to relax some debt conditions. It also hired Lazard Freres as a financial adviser and said that turnaround specialist Bill Kosturos, who it retained last year, would return to be chief restructuring officer.
Analysts were skeptical about Movie Gallery finding a buyer. Like all video rental stores, its chain also faces growing challenges from retail sales of DVDs, Internet movie downloads and cable and Internet video-on-demand.

Movie Gallery notifies lender of financial woes

Dothan's Movie Gallery Inc. saw stock shares plummet 65 percent Tuesday after reporting it could not meet financial obligations of a loan - and the company announced plans of a possible sale.
After markets closed Monday, the movie rental chain notified its lender, Goldman Sachs Credit Partners LP, that it could not meet covenants because of a "softer than expected" second quarter.

To work toward financial health, the company said it will accelerate the closure of unprofitable stores, consolidate stores in certain markets and consider a sale or merger of the chain.
The company hired restructuring and corporate advisory firm Alvarez & Marsal and independent financial advisors Lazard Freres & Co. LLC to come up with a long-term strategy, officials said in a news release said.
"During the last four months, we, like most of the industry, have experienced a sharp decline in our rental business, which has put unexpected pressure on our financial performance," said Joe Malugen, chairman, president and CEO. "With the help of our advisors, we are actively pursuing every avenue to restore the financial soundness of the company."
Shares closed at $1.89 Monday, but closed at 66 cents Tuesday.
Arvind Bhatia, an analyst with Sterne, Agee & Leach, Inc., said the company is in "deep trouble financially" and has been under pressure because of increased competition from Blockbuster, which launched "no late fee" and Internet rental campaigns in recent years.
Movie Gallery secured a $900 million loan to refinance its senior secured credit facility and save more than $6 million a year in interest.
