Davidson expects Turtle Beach to benefit from freemium gaming

D.A. Davidson has affirmed its Buy rating on Turtle Beach (HEAR -0.2%), calling the company a beneficiary of the "freemium" wave among videogame business models.
The company should be able to exploit the secular shifts in gaming, the firm's analyst Tom Forte writes after meeting with Turtle Beach's CEO. The success of titles like Fortnite and Apex Legends will only pressure more publishers to enter the freemium space, which could be a catalyst "because gamers will have a larger budget to spend on gaming accessories, specifically headsets, by not having to pay for video games that would typically cost $60." (h/t Bloomberg)
That should lead to significant free cash flow, he says.
He has a price target of $23, roughly Street average, which implies 94% upside.

I challenged him on a few points in the comments section.....
Biggest holder SG-VTB was likely very happy to finally have some liquidity and a much higher price to unload their ENORMOUS number of shares in HEAR with the run-up beginning last year. I would think it's almost a "fiduciary duty" for them to have downsized an investment that had probably grown disproportionately large in their portfolio with the gigantic appreciation of HEAR's stockprice since last Spring.
I think the selling out by old hedge-fund wiz Vinik in Jan. was more worrisome, but the stock action didn't really seem to be much hurt by that.
Again, i don't have any investment in this, either long or short, but as an interested bystander i find the co. an interesting one in this new era of the ascendancy of "battle royale" genre games and Turtle B's massive de-leveraging of its balance sheet. They continue to impress with their industry-leading sales stats.
I think on any future dip i might be interested to pick up some shares (not a huge amount).

But the biggest concern for me so far is the complete selling of the largest shareholder (also the director). I just really can't find any reason to justify his action if this coming 2019 is just a downturn of the replacement cycle. The Director can probably wait for 2020 if he still believes there is growth in this company.
One thing that makes this a VERY different company from this time last year is that they have paid off almost all their debt. That's a huge de-risking factor.
If earnings can stay relatively strong even if/when Fortnite slips in popularity, i.e., if Turtle Beach can still be selling lots of headphones to gamers playing other kinds of "Battle Royale" style games (not to mention picking up marketshare in the PC-gaming space and other foreign markets), then this would restore the market's investor confidence that HEAR wasn't just a "flash in the pan" due to the Fortnite craze.
The bullish analysts covering HEAR keep insisting that Turtle Beach has entered a whole new era of gamers needing their kind of mic-headphone, but there are still too many skeptics, apparently.
Thank you so much value. I am more like fundamental investor and focus on microcap. Seems Turtle Beach does not have a very good record and the success in 2018 maybe just a luck rather than proof for long term success. I will keep an eye on this company first.

The Analyst
D.A. Davidson’s Tom Forte reiterated a Buy rating on Turtle Beach with a $23 price target.
The Thesis
Turtle Beach doesn’t appear to resting on its laurels, even though it’s been No. 1 in the sector in revenue for nine straight years, Forte said in a Friday note.
The company has made what Forte called “significant additions” to its product line this year, broadening its range of available price options for headsets. It’s also acquiring ROCCAT, a German company that gives Turtle Beach more access to the PC peripheral accessories market more overseas customers, he said.
“Further, we see the potential for its ASPs to rise in 2019 due to the influx of gamers that entered the market, which we believe will upgrade to a more expensive headset in 2019."
Guidance Conservative?
Turtle Beach issued what many saw as weak guidance earlier in March, but Forte said he views the headset maker's guidance as “ultra conservative” considering the popularity of battle royale multiplayer games, which require players to use headsets to hear other players — and the general overall popularity of gaming.

David, alas i'm super-busy these days and haven't had time to really pore through HEAR's recent statements and CCs. We do know that CEO last year, despite some later revisions/adjustments to the downside, under-estimated rev. and EPS guidance for Q2, Q3 and Q4, as i recall. So that bodes well for what HEAR posts for 2019.
My bottom line advice about this one would be to see where a new trading range gets settled on the stockprice and then swing-trade not overly large amounts, buying low and selling somewhat higher, and not getting too greedy.
As we know, this is a heavily manipulated stock by swing traders, shortsellers, and HFT robo-algo programs.
The rest of us can use that fact to create some arbitrage and make some money.
For a longer term kind of hold, i just don't know what the future will bring for Turtle Beach, e.g., whether they will in fact be able to expand into new markets.....

I recall the CEO saying on either the Q2 or Q3 conf. call that it was, on avg, something like every 18-24 months, but that many owners of headphones, especially kids, go through them much faster, at a replacement rate of every 6 months or so.
Go to S.Alpha or someplace and look up the transcripts for both calls and you'll find the statistic somewhere therein.
Disclosure: i don't own shares, but was doing a lot of swing trading of HEAR in the Fall.
The most important part is the replacement cycle.
Anyone knows what is the composition of sales for replacement/upgrade vs new users?
I believe we are seeing great tailwind from industry, but eventually it is the replacement cycle that matters.

Apex Legends - Why it matters
There is no question that Apex Legends is a groundbreaking addition to the Battle Royale genre. Despite our critique of its monetization scheme, we wholeheartedly agree that Apex Legend is an innovative new addition to the Battle Royale genre and a viable competitor to Fortnite. Despite large competitors like Activision (ATVI) failing to make successful Battle Royale games (Blackout, anyone?), EA's Respawn division managed to tick the right boxes and create the first Battle Royale game to hit 50 million players faster than Fortnite.

Apex Legends is available on PC, Xbox, and on PS4. This is perfect for Turtle Beach, which pretty much dominates the console headset market and has recently launched a new line of PC headsets.
Turtle Beach doesn't just depend on Fortnite, it benefits from any successful BR game. Since Turtle Beach sells headphones, any game that requires hearing basically helps increase Turtle Beach's customers.
Apex is helping to make the Battle Royale space more attractive to gamers by competing with Fortnite and forcing Fortnite up their game, which in turn would lead overall to more players for the Battle Royale genre.
Apex Legends opens up many sponsorship opportunities for Turtle Beach, considering many new streamers are now streaming the game.
Apex Legends - Requires HEARing
Interestingly, Apex Legends has a communication system that does not require speaking. Players can just point to an something to communicate to their teammates. This pretty much renders the use of a microphone obsolete. However, it still requires a good headset, as enemy footsteps, gunshots, etc. all need to be heard for the player to have a good chance of doing well. As Turtle Beach puts it:
If you’re playing an online multiplayer game that is even remotely competitive, you’re going to need to listen to your surroundings. You want to watch out for footsteps, and your fellow teammates spotting enemies. Even in a firefight audio reigns supreme. It can be incredibly easy to lose track of a player (especially if they’re using Wraith), so being able to Turtle Beach their movements is critical to winning. Keep those senses sharp and listen out for players using ziplines or running around in a nearby building.

Newcomers to the Battle Royale genre who search for a good pair of headphones would most likely pick the Turtle Beach headsets, considering Turtle Beach is an extremely well-known brand and has some of the cheapest headsets on the market, which still provide great value for their users.

The main bear thesis on Turtle Beach mainly revolves around revenues and earnings declining significantly as Fortnite's player count declines. The game's success practically guarantees that Turtle Beach will do well, regardless of what happens to Fortnite.
Firstly, Apex Legends will lead to an expansion of the overall Battle Royale space. No one is going to leave Battle Royale because Apex Legends launched. Instead, people who got tired of Fortnite will just switch to Apex Legends. Different people have different tastes - kids tend to prefer Fortnite, while older people tend to prefer Apex Legends. Apex Legends gives consumers more choice and will eventually lead to more consumers joining the genre.
Secondly, competition by Apex Legends forces Fortnite to improve its game, therefore in the end Fortnite itself would be a much better product, leading to more consumers sticking to it due to their higher engagement with the game. Fortnite has already copied Apex Legends' communication system, and will probably copy other good features from the game in the future.
In the end, a higher player count for both games will benefit Turtle Beach, helping to attract new customers and improve its upgrade cycle. Turtle Beach's supernormal earnings will only be prolonged with the addition of Apex Legends to the Battle Royale market.
Most importantly, Apex Legends proves that Battle Royale games aren't a fad, but rather a secular growth story. The fact that Apex Legends managed to grow faster than Fortnite despite coming out over a year later says something about how much people like Battle Royale.
Future growth drivers (Besides Apex Legends)
Other than Apex Legends, we believe there are many more revenue growth drivers.
Firstly, there is China. Turtle Beach is planning to heavily ramp up investments in China in 2019, as described in the company's earnings call:
This would include new geographies like China. China is the biggest gaming market in the world and virtually untapped by us. We’re making some modest investments this year that will further ramp in 2019 in this category.

This gets us excited, as Chinese gamers will no doubt want cheap headsets, considering China's low GDP per capita, and who better to provide cheap headsets than Turtle Beach? China also opens up a host of esports opportunities, considering esports is growing many times faster in China than in the US. Another esport company we follow, HUYA Inc. (HUYA), is growing 100% YOY. China is a logical move for Turtle Beach, which already has a large share of the US and EU headset market.
Secondly, Turtle Beach plans to expand into other categories of gaming equipment, including mice and keyboards:
we expect to add roughly another $1 billion to our addressable market via non-headset gaming products, things like keyboards, mice and other gaming accessories and/or even expand into other gaming hardware categories.

Although we don't have high hopes for this endeavor considering that this market is already highly saturated with well-known brands, this will doubtless help to increase revenues significantly.
The best thing is, Turtle Beach is now a lot more flexible than in Q4 last year.

As you can see, many of the long-term liabilities have been paid down and the previous shareholders' deficit of 22 million has increased to shareholders' equity of 23.4 million. Turtle Beach now has more breathing room to conduct experiments and invest in growth.
Turtle Beach still has an extremely low valuation
The company is expected to generate $3 in EPS this year, or 1/5th of its market cap currently, according to preliminary Q4 results. With Battle Royale doing better than ever due to Apex Legends' launch, and the fact that Turtle Beach had beaten its own preliminary results significantly in Q3, we believe FY EPS is in a strong position to beat analyst estimates.

Our model projects a significant amount of operating expenses, as management has stated that they plan to invest in growth opportunities. We believe our model is ultimately conservative, as management did not forecast the launch of Apex Legends, and they are already known for their conservatism, having at one point forecasted Q4 2018 EPS to be below Q4 2017's EPS.
Either way, Turtle Beach is not richly valued, and future growth opportunities are discounted by the market. The market is pricing in a significant earnings decline, yet that looks more unlikely day by day.
Risks
The main risk we have discovered is that management is selling stock heavily and a major holder, VTB Holdings, is also selling. It's hard to tell why these parties are selling so heavily, but they may be looking to take advantage of the high price the stock is trading at.
Although some bears say competition is a risk, we partially disagree, as despite the fact some competitors are beating Turtle Beach in areas like high-end PC, no competitor dominates the low-end console market like Turtle Beach. We do concede, though, that it is possible that one day a competitor may launch a much better headset and steal market share from the company.
Overall, these risks are more than offset by the low valuation Turtle Beach trades at, so we continue to find the stock to be an attractive buy.
Takeaway
In the end, Turtle Beach is a company trading at a bargain valuation that may have been deserved in the past. However, with Apex Legends entering the Battle Royale market, this valuation now seems unwarranted and conservative. The stock hasn't budged despite the fact that millions of new customers are joining the game.

What kind of game can take on Fortnite, the battle royale sensation that shook the videogame industry in 2018? Maybe another battle royale sensation -- this time, from Electronic Arts (EA)
Tae Kim covered the unexpected launch of Apex Legends for Barron's, noting the excitement it generated while cautioning against overenthusiasm. Some analysts see it as a potentially meaningful source of revenue for EA, though perhaps not until next year.
Still, reviewers have been largely positive about the game, calling it a welcome addition to an inescapable genre of shooting game.
"It's a fantastic riff on the genre and the freshest take on an already-established subset of games we've seen in quite some time," wrote Brittany Vincent in Esquire. "While Apex Legends has the same fundamentals as other battle royales, it's just different enough to feel unique instead of derivative. And that's perfect for Fortnite veterans who've grown weary of Tomato Town or Loot Llamas or that relentless Technicolor aesthetic."
-- Destructoid's Dan Roemer offered a useful primer of Apex Legends, which pits 20 teams of three players, each of whom must be a different "Legend" -- roughly, a character with its own set of abilities -- against each other.
"In my time with Apex, I managed to squeeze in numerous matches with every legend on the roster, whether I'm bamboozling enemies with holograms as Mirage or slipping in and out of reality itself with Wraith, " Roemer wrote. "Every legend has a notable use or function within a squad and experimenting with a variety of squad selections tended to always result in an interesting combination of abilities that could potentially change up strategies from match-to-match."
-- That might seem like inflexibility -- but it works, wrote Gamereactor's Mike Holmes.
"Beyond the far-future sci-fi setting, the thing that really sets Apex apart is the structure of the matches," he wrote. "The games are exclusively (at least at the time of writing) for three-player teams and there are no options for solo play, duos, or teams larger than three. But, as the old saying goes, three is the magic number, and this hard limit ensures that each encounter is far more tactical than your typical last player standing shooter."
-- It matters which Legend you pick, writes Game Revolution's Paul Tamburro, but not too much.
"I found it easy to overlook my characters' abilities when firing my gun was routinely the easier option, and some of the ultimates are largely forgettable, such as Mirage's ability to have five holograms of himself idly stand around in a circle," he wrote. "But their underwhelming abilities aside, the Legends themselves are a memorable and diverse bunch, offering a little something for everyone including the presence of two LGBTQ+ characters."
-- Teamwork is important, writes Polygon's Khee Hoon Chan, but it's not too difficult to pull off.
"Apex Legends' robust ping system allows squad members to communicate with startling ease and clarity," he wrote. " At its core, it's a single button I can tap to let everyone know what I'm up to. It renders voice chat with internet strangers largely unnecessary. Want to suggest a location to land on from the dropship? Just point to that area and ping it. Wish to tell your teammates about a nifty weapon upgrade you spotted among the desert dunes? Just aim your crosshair on the attachment and ping it. Want to suggest camping in a nearby bunker? Just ping it."
-- Over at GameSpot, Phil Hornshaw praised what might be called the game's "playability."
"Moment-to-moment," he wrote, "what's remarkable about Apex Legends is that it just works. Battle royale is a bit of an obtuse genre with a lot of moving parts; in most games, you find weapons, gun attachments, armor, healing items, and more. You'll spend lots of time digging in menus to manage inventory. Apex streamlines all of that with user interface tweaks that make it possible to instantly identify what you need and ignore the things you don't."
-- How will this free game make money? Screen Rant's Rob Keyes explains: "The game's monetization model involves selling premium currency that can be spent on (very expensive) premium character and weapon skins, and the game's loot boxes (called Apex Packs). The Apex Packs contain everything from skins, to emotes, lines of dialogue for characters, and scrap that can be used to craft cosmetics not yet acquired.
"The best part of this take on the Overwatch loot formula is that there are no duplicates, and the rarity levels of everything are outlined on the official Apex Legends website," Keyes wrote. "In the future, there will be battle passes for seasons (taking from the Fortnite and Rainbow Six Siege playbook) that last three months where limited time cosmetics can be earned or purchased."
-- The game was a surprise arrival, a move Business Insider's Ben Gilbert said EA pulled off deftly.
"It's a huge risk -- or at least it feels like a huge risk -- to launch a game without a carefully planned marketing campaign," Gilbert wrote. "Instead, EA worked with a large group of influencers who had a chance to play the game one week before launch. When 'Apex' was announced on February 4, a cluster of influencers also flooded the web with their own #ApexPartner-labeled content. Moreover, many of those influencers kept covering the game after launch because their fans demanded more."
-- GamesRadar found the game remarkable for a new, free-to-play, amusement.
Perhaps most baffling of all is how on earth Apex Legends is a free to play game," its review read. "With almost two years of development time at a AAA studio made up of industry veterans, without even launching in early access, it is a miracle that Apex Legends is free-to-play. Everything about the game feels like the des have dedicated most of their time play testing, and the result is an immaculate battle royale that should only get better as the months roll on."
